It hangs on the back of a steel gong - the little angled part on the top sits above the top lip... so when you hit the gong, the light on the top flashes. It's a visible hit indicator - which is somewhat more reliable than the audible 'smack' of the gong.
 
How sensitive are these dealies? Would it be able to pick up something like a 55grain .223 bullet strike on a 12" 1/2" thick AR500 gong at 300m?

Yes this is no problem, it could pick that up to something out to 1,200-1500 yards easily, may need to go to high sensitivity at those real long distances, but that's an easy change.
 
What happens if you shoot the little angled part? Buy a new hit indicator?

By the little angled part, do you mean the reflector itself, the clear rubber piece? All the T1000s come with a spare reflector, but they can take quite a few hits before needing to be replaced. If mounted properly you shouldn't be able to shoot anything that causes real damage.
